Decomposing Welfare Growth of Nations under Fragmentation

We modify the Ricardian model of Eaton and Kortum (2002) by distinguishing between trade in intermediate goods and final goods and then carry out counterfactual exercises. Our model explains 92% of the cross-country variance of the changes in gains from trade (GFT). In addition, 69.6% of the changes in GFT is attributed to the changes in GFT in intermediate goods. We find cross-country convergence in both technology stocks and trade costs, which explains why their impacts on GFT, and welfare are higher for developing countries than for developed countries.
